What are Incentive Stock Options (ISOs)?

An ISO gives you the right to buy shares of your company's stock at a fixed "strike price" (also called a grant or exercise price). The major advantage of an ISO is that when you exercise the option (buy the shares), you do not owe regular ordinary income tax on the paper profit. If you hold the shares for at least one year after exercising and two years after the grant date, all your profits upon selling will be taxed at the favorable Long-Term Capital Gains rate.

The Trap: What is the Bargain Element?

While you don't owe regular tax upon exercising, the IRS still wants to keep track of your "phantom profit." This paper profit is known as the Bargain Element. It is calculated simply as:

Bargain Element = (Current Fair Market Value - Strike Price) × Number of Shares Exercised

For example, if your strike price is $5, and the current 409A valuation (FMV) of the company is $25, your per-share bargain element is $20. If you exercise 1,000 shares, your total Bargain Element is $20,000.

How Does the Alternative Minimum Tax (AMT) Work?

The AMT is a parallel tax system designed to ensure that taxpayers with significant deductions or specific types of income (like the Bargain Element from ISOs) pay at least a minimum amount of tax. When you do your taxes, you effectively calculate your taxes twice: once under the regular rules, and once under AMT rules. You pay whichever number is higher.

When you exercise ISOs and don't sell them by December 31st of the same year, the entire Bargain Element is added to your income under the AMT calculation. Depending on your regular income, this massive phantom gain can push you into paying AMT, triggering a surprise tax bill for money you haven't even realized in cash yet.

How to Estimate Your ISO Out-of-Pocket Costs

Exercising ISOs requires cash. Unlike RSUs (where taxes are often covered by selling shares immediately), ISOs are usually exercised while a company is still private, meaning you can't easily sell shares to cover costs.

  • 1. The Exercise Cost: You must write a check to your company to buy the shares (Shares × Strike Price).
  • 2. The AMT Tax Bill: You must have cash ready to pay the IRS in April for the AMT triggered by the Bargain Element.
